An isolated system does not exchange matter or energy with the surroundings, but a closed system exchanges energy and not matter with the surroundings. This relates to the laws of thermodynamics in that the first law states that the internal energy of an isolated system stays constant, and the second law states that the entropy of an isolated system tends to increase.
